Hi, while assembling Z1 engine, book says to check all gears work, I can only get 1st and neutral. Every thing is lined up as per manual. Does engine need to be spinning to select remainder of gears???

Correct.
There are 3 ball bearings that lock out all the other gears until they are disengaged by centrifugal force.
If you spin the output shaft quick enough you should be able to get the other gears.
It's easier to do if the engine is on it's side and the shafts are vertical.
